I am confused at what I should do. I sold an Xbox with (read description) in the title. In the description I outlined there was a small hole in the case. The customer paid and I shipped the item. Now he wants a return and cited a defect specifying the small hole I outlined in my description.
What do I do? Do I accept the return? I clearly specified everything I was selling.

Couple things you should have done differently.
1) you should have listed this as "parts/not working"
2) you should have said in the title that there was a large hole in the case instead of writing "read description"
3) should have also tried to fit in the title that the hard drive was bad.
4) The top line of the description you should have said it has a BAD hard drive and a large HOLE IN CASE.
Not saying the buyer wouldn't still be wanting to return it but it would have given a much better chance of warding off buyers who don't read descriptions carefully. Unfortunately sometimes you can scream this at the top of your lungs and a buyer will still think the item you are selling is brand new with no imperfections at all.
If you want the item back just click to accept the return and then issue a refund AFTER it has been returned. If you don't want it back then just accept the refund and say the buyer doesn't have to return it.

If you want it returned before you refund, accept the return and provide a shipping label.
If a buyer claims an item is defective, the MBG overrules your no returns.

@inuhanyou123 This platform offers a money back guarantee to all buyers. Your own no returns policy is superseded by eBay’s return policy in the TOS. Once the buyer selects Item Not as Described you will have to pay for the return shipping or eBay will deduct it from your account, regardless of what you stated in your own listing. Your best bet is to accept the return and issue the return label or you will also receive a defect on your selling account. It happens; it's a part of selling online. Best of luck to you....

Yes, accept the return issue the return label, wait for the item to come back to you, then refund.
Below is the scenario of what happens when a seller doesn't respond to a return....
You have 2 days to accept to the return, if you don't the buyer can ask ebay to step in on day 3. When eBay takes over the return they will refund the buyer from your funds, allow the buyer to keep the item. You will receive a defect against your selling account for cases closed without a seller resolution.

Thanks. I was going to complain that the no returns labeling is effectively useless. But as you said I should have put the product in the not working category instead of pre-owned category so it's my fault regardless of what I outlined in my description.

Yes, no returns is pretty much worthless, unless the buyer files a remorse return, then you could deny the return.
Most buyers know even if it's remorse, all they have to do is file an INAD and the seller doesn't have any option but accept the return.
