A buyer ordered an item and determined they did not want it after receiving it. We offer free shipping and do allow returns. However, are we able to only refund them the cost of the item minus our shipping fees since the item was not damaged, incorrect item, etc. if their return reason was "unwanted item?"

That reason does not meet the eBay rules for free shipping. The buyer has to pay the shipping and only gets the item refunded. Unless the listing stated different. Your not even required to take it back for that reason if the listing says no returns. However, that could lead to a charge back.
Only items that are not as described or arrive damaged get free returns.

When you offer free shipping you cannot deduct shipping from the buyer's refund @naptown_bargains.
If you want to deduct original ship costs from a remorse return, you have to charge a separate shipping cost on the listing instead of offering free shipping.

This is one of the advantages of not having free shipping to your buyers.
