Buyer purchased an item that was fully tested and functional when shipped. Package was confirmed to have no damage at shipping. Buyer damaged the item and is now trying to mark the product as defective to obtain a refund. How do I prevent this?

It doesn't matter if the item was perfect when you shipped. Your job as a seller is to get the item delivered to the buyer in listed condition. Since you haven't seen the item or know what damage could have occurred during shipping, you prematurely reported the buyer on a hunch.
The only options the dropdown menu provide are Accept the Return and Give a Full Refund...
That's correct. Those are your options. If you don't do either, eBay will refund the buyer out of you account without requiring a return and you will earn a defect on your seller rating as a result.

I've reported the buyer and attempted to resolve the issue with them to no avail. The only options the dropdown menu provide are Accept the Return and Give a Full Refund, neither of which I would consider.

If you don't accept the return eBay will refund the buyer using your money with no return required.
