Hello, as it says the buyer purchased the item but provided what seems to be an incorrect delivery address as there was an attempt to deliver the item but it was unsuccessful and therefore it is being sent back to me by Royal Mail.
I would rather just keep the item as it is being sent back to me so would it be best to fully refund the buyer?
also the refund that I have to pay to the buyer will I receive my funds on hold so this covers the refund and I will not pay anything in the end?

This is my standard advice for RTS (returned to sender) packages. Take the parts that are relevant to your situation.
You have a few options. You should decide which route you'll be taking and communicate with the buyer, but wait until the item is returned (and delivered) to you before you take any of the following actions.

Standard advice is to refund minus original shipping costs.
You may have to cover the refund if your funds are on hold but when they release you will get the money back.
