How do I handle this situation?
The buyer purchases an item. I packaged it and printed the shipping label but I haven't shipped it yet. They messaged me and said the purchase was a mistake. I told them that's fine but they will have to cancel.
Do they cancel the order? Do they ask for a refund so I can refund them? I'm not sure how this works. I don't want to cancel myself and this be counted against me.

You, the seller, can cancel, using "buyer requested" as your reason.
Your buyer cannot do it.

Go to the order and in the dropdown box, click to cancel the order and choose the reason that the buyer requested. The refund will be issued automatically.
Then go to your shipping labels and void the label. It'll be about 2 weeks before credit is issued for the label because USPS needs to verify that it wasn't used.
I usually add those PITA buyers to my BBL.

Buyers can request a cancellation through eBay's system only for 1 hour after purchase, and only if the order was not marked shipped. Outside of those scenarios, the buyer must contact the seller through eBay messages and ask if it's possible to cancel. The seller can cancel with the reason "buyer requested" without penalty @thisandthatvintageshop.
Depending on what type of label you purchased:
To void a USPS shipping label purchased through eBay, go to this page, find the order and select Void from the Actions drop-down. The reprint option is available for 24 hours, the void option is available for 5 days.
It takes between 2-4 weeks to receive a refund on an unused, voided USPS label. You'll see the refund on your original source of payment (bank, credit card, etc) and the funds will appear in your account without an email notification.
Printed eBay Standard Envelope labels are non-refundable and cannot be voided.
eBay International Standard Delivery labels, UPS labels and FedEx labels are not charged to your account until they are used, so there is no void option.
