If it's for an eBay purchase, have the buyer file a case. You can then refund from inside the case and it will all be on record and done in the proper way.
Non eBay purchases, you can use the send money tab in paypal if they have a paypal account. That won't leave a record if it with eBay so it's not the correct way to handle eBay disputes.

If you want to send "partial refund" (maybe customer overpaid for postage, etc). Go to ORDERS, ALL ORDERS (click down arrow and select SEND REFUND).
If customer wants to "return item for refund". Customer needs to go to PURCHASE HISTORY and "open refund case". Then you would only give refund AFTER you receive item back.
