Customer would like to exchange an item I sent in error but started process as a return. Paypal has a hold on the payment and eBay says refund once I get item back. Is there any way to just exchange and have Paypal release payment and clear the eBay status?

Is that an option for you on the return?
If Not you would need to get buyers cooperation and I think they would need to drop return due to tracking on the item they are sending back.

eBay is not smart enough to handle an exchange.
If you try you'll MOST likely run into problems and the buyer will win.
Particularly if the buyer opened a case through the Resolution Center.
Go through the process of "return for refund", then star over.

I had this happen once. sent the exact same Brand but wrong Model of an item I had. My mistake, apologized profusely and we exchanged a few messages on how to rectify the situation to his satisfaction.
What my buyer & I agreed to do was for him to start a return, I paid for return label ... all good.
But I immediately put up a Sell Similar item (the same item he bought, same listing, but I failed to ship correctly), so that he could re-purchase it immediately and I could get it out the door on it's way. Sort of a cross-shipping situation. This eliminated any exchange mumbo-jumbo and reduced the time necessary to get the correct item to him.
Of course, I was dealing with an understanding cooperative buyer ... YMMV. He left postive feedback with no mention of the mishap.

I just did an exchange as a return. All I had to do was call Ebay and give them the new tracking # for the exchange I sent. They closed the case in my favor and released the funds.
