Can anyone tell me how to deal with a situation where I sent a customer the wrong item, they opened a return and returned the item. I sent them the correct item, but eBay wants me to refund them, and is not giving me any other option.

When the item was returned, you should have refunded.
The buyer will need to close the case before Ebay issues the refund.

Unfortunately, you need to hope the buyer is honest. You gave them a free item in the end until they agree to pay for it again. Create the second listing now & direct them to it. Enter the new tracking into it.

Customer was rather nice to not complain about the wrong item. And buyer was nice to return the wrong item on their time. And you sent correct item.
eBay wants you to refund them.
You did make a mistake.
Buyer was actually very nice. I would refund because it was a seller's mistake.
I have made such a mistake and just take the loss.
I would take it as a loss and hope for a decent feedback from the buyer.
