The damaged item that is requested to be returned was $4.96. It costs $7 to ship the item back to me. The package has been cut open and there is no chance it can be sold as new, even if the item isn't damaged. I don't want to pay to ship the item back to myself. Is there an option to allow the buyer to get a refund and they can dispose of the damaged item so no one has to endure the added cost?

Yes... if the buyer has formally requested a return through eBay, all you (seller) need do is process a complete refund and not require that the item be shipped back.

Yes. You can refund them if they have not opened up a return request and you can if they do.
