I shipped an order and it was returned to me for insufficient address. It was sent Media Mail, so it was returned with return postage due for $3.92. I noticed several days ago that it was being returned and sent the Buyer a message that when I received the returned book that I would issue a refund minus the shipping. Now I need to issue the refund minus two shipping fees (outgoing and return). It seemed appropriate to Cancel Order due to problem with shipping address, but it does not allow me to adjust the refund amount. What is the proper procedure in this situation? Just issue a partial refund and let the order remain? Will there be a problem sense the item was never delivered?

On a Cancel Order, you issue the full refund. You can use the Send Refund option and specify the amount to be refunded. Be sure to specify the reason for the refund.

You can just issue a partial refund.
If you don't want to look at the order, you can archive it.

I am trying to issue a partial refund. On the order it says that the Buyer paid $12.96 ($8 purchase + $3.92 shipping + $1.04 tax). When I select the option to issue a partial refund, it states the Buyer paid $11.92 including shipping and tax, which is not correct. The $11.92 is short $1.04, which is the amount of the tax.
Question #1. Which amount is correct?
Question #2. Do I just ignore this and issue the refund based on the amount paid of $12.96?
Question #3. Ebay has already collected the tax from my income. Or is there a way to tell eBay to get it back from the State and refund me?

You refund $11.92 and eBay refunds the sales tax they collected and credits you for your fees.
You'll see if you try to enter an amount greater than @$11.92, eBay will display a message that the amount is invalid.

As stated above, I am issuing a partial refund; the purchase minus outbound and return shipping. So how does eBay know to refund them the tax? I would love to cancel the order, which would trigger eBay to refund the tax, however, with 'cancel order' eBay won't let me adjust the refund amount, so my only option is to do a partial refund. Other suggestions? Can they petition eBay to return the tax if they want it?

When you use the Send refund option, eBay automatically refunds the buyer any sales tax paid on the refunded amount - it's nothing you need to factor in.
