I just sold a pair of tire chains today. I printed the shipping label, put in on the box and read the address. It turns out I was about to ship this medium flat rate box ~5miles from my home. I contacted the buyer, he said he would be happy if I dropped it off at his place of business the next day instead of shipping it for 12.40$. So I promptly voided the shipping label and I plan to drop the package off myself tomorrow morning. My question is, how does eBay know that the buyer received the item? The shipping label is voided so there will be no tracking number and no scanning the package for delivery/dropoff. Can I just ask the buyer to mark the item as received? I would like to avoid issueing a return/cancelling the order if at all possible. I did have local pickup selected as an option for delivery in my listing I'm just not quite sure how the process works. Any advice?

Option 1: Deliver to buyer, but ask him to get on ebay and mark as received AND leave you + feedback before you depart from his location.
Option 2: Process a sale cancellation, relist as local pickup only with no other shipping options made available, buyer re-buys, you deliver in person. There are no INRs for local pickups, so you're in the clear.

Without a delivery scan on that package, you have no proof of delivery. The buyer cannot mark the package as received, it must be a carrier scan. This will affect your seller performance percentages, and if the buyer is shifty he could file a fake "Item not received" claim and you'd have no defense.
I recommend that you just go ahead and ship the package. Wrap it with plenty of strapping tape. The Void will just be declined if the label is used, there's no penalty.

rabble rabble, so does that mean that selecting local pickup on my listings as an option is pointless? Is local pickup only applicable if the buyer selects it as an option?

There is no such option. And feedback isn't counted if the buyer files a "not received" claim. So don't bother hassling him to do either of those things. Option 2 might as well be "leave the box on his front porch."

I revised my initial response to remove "ask buyer to mark as received" since as you pointed out there is no such option. I must have been mixing up the option that the seller has of marking the transaction as payment received.
