If sent in a regular envelope, it's possible it slipped out the top edge during the mailing process if it wasn't taped **bleep** and just licked. I imagine you don't have any insurance either. You lose in this situation. This may not be a lying buyer, so I would not suggest treating them that way. You can avoid a negative if you handle it well.
TI would suggest requesting a picture of the packaging to see if there is damage to the packaging - although this doesn't help your buyer, it will give you insight as to how you are mailing similar items and whether you need to change that process. I would approve the refund as eBay and Paypal will side with the buyer. In the future I would roll the cost of better shipping options into the item if possible and include insurance.

If the buyer files an INAD claim, you will be refunding and paying for return shipping. If you don't, not only will you get a major defect but the money will still come out of your account.

Did the buyer open a case or just message you their intent? If they just messaged, tell them to return for refund. If they open an INR case, just submit your tracking showing delivery to the case and it should close in your favor. If they open a SNAD case, you out of luck, your going to have to refund. It doesn't really matter if you don't have the money.
