I worked out a slightly discounted price with a buyer on a particular BIN item which did not give me the option of simply sending them a direct offer for a lower price. I let them know I would just issue them a refund through PP for the difference. From my understanding, PP will only allow you to issue a refund once on a transaction. What will happen if the buyer gets the item and wants a return? Will Ebay's return system take over and still allow me to issue the PP refund?

Yes if the buyer returns it for a refund you can close it out and refund through eBay.
BUT BE CAREFUL. Since you already issued a partial refund you want to be sure that eBay only refunds the part you have not already refunded. If you do not pay attention it is possible eBay might refund the entire original amount. Almost has that once. Had to call CS to get it refunded properly.

Where did you get this understanding?
Any chance you are confusing this with a full refund instead of a partial?
If you give a buyer a partial refund and then they return the item then they will get the balance refunded unless you used Send Money for the partial instead of refunding from the original transaction.
