Buyer wants to return $5 item that cost me pennies, i want the guy to keep it and refund him, but seems like eBay doesnt give me option to refund buyer without having to pay for a return shipping label? I used to message and refund via paypal but i just switched to MP.

You should be able to click just below the tracking details where it says Refund buyer and that will refund the customer without a return and close the case.

If his purchase was made before you switched over to the managed payments then you will need to refund him through Paypal, if it was after you should be able to just click the refund buyer and it will take care of it all.

The description in that image it concerns me that ebay already started with return process without me even deciding if i wanted the product back or not. How do I know what is behind that Refund button?

Looks like a remorse return where the BUYER pays the return shipping. This is why it was auto-approved.
My comment is a bit of a guess since I have essentially never had to deal with a return through eBay's system.

As @slippinjimmy points out, the Return lists a remorse reason. If you'd just as soon refund without a return, don't be afraid to push the Refund button. No more will be refunded than the buyer paid...you'll still be out the FVFs, though.

Refund button takes me here, no option to not have it shipped back, and why is there a shipped on the top progress bar? I hope its something buyer pays for but why buyer pay $4 to ship back a $5 item?

Since it's a remorse reason, the shipping price your buyer paid is not automatically added in to the refund amount. To also refund that portion, just slide the toggle. Your buyer will receive the item price plus the $3.95 for shipping.
Edit: the 'Shipped' would be highlighted when your buyer actually ships something back.

Appreciate the input. Progress bar is rather deceitful in this case. At least they give option to refund w/o adding return shipping cost to the total.
