I need help. On how to proceed 

I sold an item but the ship cost is more than the  cost of the item. 
since I was paid for the item it doesn’t give me an option to cancel the sale so the buyer can get his money and I get refunded the eBay fees. 
the buy has put a payment dispute. 
need help on how to proceed

The payment dispute is what stops you from cancelling the order.  You must refund through the dispute.

 

Go to the case and click 'refund buyer now'.

Yes, as long as you issue a full refund, the seller fees are refunded.

YES ... if you refund the buyer before the buyer is able to bring eBay into the case.  NO ... if eBay issues the refund.

What do you mean bring eBay into the case. 

if he started a payment dispute. Is that considered bringing eBay into the case?

No.  Once a case is filed, and the seller refunds in full before the 3 days are up, the seller will be refunded his FVF fees.  If the seller does nothing, and the buyer returns to the case and clicks Ask ebay to step in, then ebay will refund the buyer from the seller's account and the FVF is not refunded, the seller gets an unresolved case (which means a defect) recorded on his account, and no one can leave feedback.
