I offered free pick up on a listing. Buyer paid shipping and wants to come by to pick up. My funds are on hold until I prove I shipped the package. How do I get paid, funds released and refund the buyer for shipping?

You Stated local pickup on your listings, but did not add it to your shipping options. You have to do that so a buyer can arrange a time and place for the pickup, also so the buyer receives a QR or six digit code you can scan or enter manually to prove to ebay that the transaction was completed. It also allows a buyer to pay for an item without being charged a shipping fee. Read the info in the link below

Since your buyer paid you can ask them to cancel the transaction, and relist it with the local pickup option, if the buyer is willing to wait for a refund, but they have to message you requesting cancellation so you can choose buyer requested cancellation, as the reason, so you do not receive a defect on your account.
However, your buyer may want the item now or may not want to go through the hassle. So once you and the buyer meet you can refund the shipping cost in cash. Unfortunately, you will be charged the final value fee ebay charged on your shipping cost. If the buyer accepts the item as being as described, ask them to leave a positive feedback asap, and you should do the same. That may cause ebay to release the funds without you having to wait out the 21 day hold.
If you have Local Pickup on other listings, you need to revise them and add it to your shipping methods.
