I had a buyer contact me this weekend inquiring where his item was. Tracking showed after being sent out for delivery it is showing MISSENT? Today tracking shows to be coming back my way. Should I issue refund now or cancel transaction? I'm assuming there was an issue with buyers address but that isn't offered as a reason under refund that I can see. What is the best way to handle the issue at this point?

I would ask the buyer to confirm his address and check this against buyer order details.
If details are different then I would advise the buyer of his error.
Even if buyer had given incomplete or wrong address I would ask the buyer to open an INR case and when case is opened I would upload tracking on the case itself and then issue a refund as this will result in me getting final value fees back without having to contact eBay.
I would do this knowing that buyer can simply open a charge back claim and I would loose that case as I would not be able to prove delivery to address shown on order.
eBay's view on such cases are polar opposite to Banks, Credit cards and Pay pal and in my view it is not worth going through that stress.
Case on eBay you might win but case of Charge back you would loose.
I would also speak to my postal service provider to see what happened and see if I could get my postage cost back.

I just don't want to get a ding on my account in any way. The item is under $10 and it appears that the post office in CA sent it back.

Usually MISSENT means the USPS sent it to the wrong post office. They realized that and then sent it on to the correct location...which usually means at least two more days for it go back to the regional facility and on to the correct destination. It probably will be delivered to the buyer so wait and see what happens.

I thought that too but this morning tracking shows it is back at the regional facility here in Texas.
