Someone purchased an item I no longer have. The money is on hold will they get it back?
Someone purchased an item that I had already sold. Their payment is on hold. Will it just refund the money to them?

You need to cancel the transaction using the reason that the item is out of stock. That will initiate the refund to the buyer.
I would contact the buyer through messaging to sincerely apologize and explain the situation.
