buyer received package but the item had been torn from the package and is missing

how do i handle this issue?

the item was tracked and delivered to the correct address but there is a small hole torn in the package and the item is missing.

do we refund the money or should the buyer report it and be the one to handle this?

You need to refund the buyer and handle any insurance claim. Did the package have insurance on it? If so, you need to have the buyer keep the packaging so the shipping carrier can inspect the packaging if they choose to. If there was no insurance on the package then it just becomes a loss to you to write off against your eBay income on your tax return.
